Strict-ly speaking, the DTD says this:

<!ELEMENT BLOCKQUOTE - - (%block;|SCRIPT)+

Only block elements can be inside a blockquote. Why? That's not for us to
say. You need to stick those <p>s in there, or use the Transistional
doctype, which says this:

<!ELEMENT BLOCKQUOTE - - (%flow;)*
